Watchtower lvl 1 costs 7000 rubies.
Watchtower lvl 2 costs 12,100 rubies.
They both add the same amount of bonus (50%, and then another 50%).
So, all in all, lvl 2 is quite cheap considering how steeply the costs usually rise.

I was wondering if the watchtower only works for the owners castle it is in? Or can it work for the owner to see incoming attacks on allies close to the castle the watchtower is in?

No, otherwise what happens is an army marches past a person. It only works in that castle.

To be honest it's not really that useful for the owner unless the owners outposts are quite far away and support troops take a while to travel between the locations.
What it's really useful for is when the owner is offline as the owners alliance members will get more notice of an incoming attack and will therefor have more time to support.
If you have a watchtower it's only good for the owner if the owner is online at the time and in these cases the owner usually has enough time to support themselves anyway. With or without the watchtower. That's my view anyway.

I don't know,level 4 bakeries arguably the most useful building on the game is only 500 rubies more expensive than the level 3 bakery.

No, the alliance member would need to have a watchtower to get the bonus.
